In short

On the UK VAT Flat Rate Scheme you pay HMRC a sector percentage of VAT-inclusive turnover — 4% to 14.5% — instead of output minus input VAT, with a 1% discount in the first year; but a limited cost business (goods under 2% of turnover or £1,000 a year) must use 16.5%, which is 19.8% of net sales. Join under £150,000 turnover; leave above £230,000.

Who this is for: UK small businesses and contractors deciding whether the Flat Rate Scheme beats standard VAT accounting.

Not tax or legal advice. Sector percentages, the 16.5% rule and the 1% discount are the published HMRC figures (checked on gov.uk on 8 October 2026). Choosing the right sector is your responsibility; HMRC can challenge an unreasonable choice.

How the Flat Rate Scheme works

  • You still charge customers 20% VAT, but instead of paying HMRC output VAT minus input VAT, you pay a fixed percentage of your VAT-inclusive turnover set by your sector — from 4% (food retail) to 14.5% (IT consultancy, accountancy, lawyers, labour-only construction). You keep the difference and cannot reclaim input VAT (except capital assets over £2,000).
  • Limited cost business: if you spend less than 2% of VAT-inclusive turnover (or under £1,000 a year) on goods — not services, fuel, food, or capital items — your rate is 16.5% regardless of sector. That is 19.8% of net sales, so almost no saving; this rule (2017) removed the benefit for most contractors.
  • First-year discount: 1% off your rate for the first 12 months after VAT registration.
  • Thresholds: join with expected VAT-taxable turnover under £150,000; leave when VAT-inclusive turnover exceeds £230,000.

The scheme is worth it when your sector rate is low relative to your real input VAT — retailers with 4–7.5% rates and few reclaimable costs — and rarely worth it for service businesses that fail the goods test.

Assumptions

  • Flat-rate payment = sector % (or 16.5% when goods < 2% of gross turnover or < £1,000) less 1% in the first year, × VAT-inclusive turnover.
  • Standard VAT = 20% × turnover − input VAT on the VAT-able costs entered.
  • Sector rates from the UK rules file as published by HMRC.

Worked example

IT consultant, £80,000 turnover, £1,200 goods, £9,000 VAT-able costs

Goods £1,200 vs 2% of £96,000 gross = £1,920 → fails the limited-cost test → 16.5% applies, not 14.5%.
Flat rate: 16.5% × £96,000 = £15,840. Standard VAT: £16,000 output − £1,500 input = £14,500. Standard VAT is £1,340 cheaper. With the goods test passed (say £2,500 of goods) the 14.5% rate would give £13,920 — £580 cheaper than standard.

Frequently asked questions

Is the flat rate applied to net or gross turnover?

Gross — your VAT-inclusive sales. A 14.5% rate on gross equals 17.4% of net sales.

What counts as 'goods' for the limited cost test?

Physical items used exclusively in the business: stock, raw materials, stationery, office consumables. Not services, rent, software subscriptions, fuel or vehicle costs, food and drink, or capital items.

Can I reclaim VAT on a laptop on the flat rate?

Only if the single purchase is £2,000 or more including VAT; below that no input VAT is recoverable.

How do I leave the scheme?

Write to HMRC or use your VAT account; you must leave if turnover exceeds £230,000 and can leave voluntarily at any time, but cannot rejoin for 12 months.

What is the VAT flat rate for IT contractors?

14.5% for computer and IT consultancy — but most contractors are limited cost businesses and must use 16.5%.

Is the Flat Rate Scheme worth it?

For retailers and businesses with low sector rates and few reclaimable costs, often yes; for service businesses on 16.5% it saves admin only.
